Is "Pictures" activated on the Admin Wiki page (tiki-admin.php?page=wiki) — about halfway down the right column, under "Wiki Features"? Turning this on will add the "Upload picture" gadget to your wiki editpage. (After choosing the image file, clicking either "preview" or "save" will upload the image.)
Also be sure the tiki_p_upload_picture permission is assigned as needed.
